I am going to try and explain this as EASY as I can. Bare with me, as I work with computers all the time, so this is all second nature to me.
Some things to understand first.
1. The photo has to already exist somewhere on the internet. This means, that the photo can be on your own personal website, on a photo sharing website such as Photobucket or Shutterfly, or even a photo you find on Google.
2. Each photo that is stored on the internet, can be refernced by a link (technically called a URL). Simply put, a URL is a shortcut or link to the location of that particular location on the internet.
The usual format is http://www.websitename.com/photoname.jpg
Now the websitename can be anything, and there can be other things in between the websitename and the name of the photo.
The important thing is to find the link to the photo.
If you already have the photo up on your screen, you can usually right-click on the photo with your mouse and choose properties.
Here's an example using a website that already exists. In this case it's front page of the New York Times...
Source: www.nytimes.com
Step 1 - Right click on the photo you want to include in your post
And then click properties. See... here is the URL
Step 2 - Now, go over and highlight and COPY the link (i.e. URL) with your mouse.
You're half-way there!
Step 3 - OK... now click the Picture Insertion Icon on PugVillage
Step 4 - And then Paste the complete URL into the window that pops up
And Voila!

Here's an example using Photobucket
Open your Photobucket account and pull up the picture you want to post to PV.
You have two options
1. Option 1 - shows you the DIRECT LINK (URL) that you can copy and paste into PV using the Insert Picture Icon (as outlined in the previous post)
2. Option 2 - simply copy and paste the IMG CODE directly into PV (without using the Insert Picture Icon) and you're done!

Flickr has an irritating habit of adding characters to the URL which cause the picture not to show up properly in posts.
When you get a Flickr URL it has the characters ?v=0 showing up AFTER the .jpg
In order for the picture to show as a picture you need to get rid of the ?v=0 so that the URL ends with .jpg
I find the easiest way to do this is simply not to highlight those last few characters when copying the URL in order to paste it into the pop up window on PV. But I think you can probably delete the characters in the pop up window of PV if you prefer.
Hope this makes sense.

haha ya I figured that one out while trying to help someone one time! It is irritating! But these step by steps are really going to be helpful for posting pictures. I should be getting way less private messages asking for help! hehe Not that I minded but it does free up my schedule! hehe
What other photo-sharing sites do you want me to create how-to's for?
